Idk if that is within the guidelines for MD. They say "don’t break the container’s boundary with elements". So those two lines cannot extend to the edge like that.

The guidelines don't actually state anything that would deal with this case: a modifier icon intersecting the main icon. The cut out area isn't actually the container boundary so that rule doesn't really apply. In this case I prefer the first option as it doesn't affect the original icon as much. I prefer the pencil position in the second icon though as the single pixel lower helps to show it is separate.

Can the pencil be moved to the bottom corner any more than it is? Might be a case where we utilize the 2px border for added detail.

I could move it down by one, but it just makes it look worse in my opinion, I tried a few different pencil positions before.

The handshake it too detailed and would be lost in the corner of the icon like that. Remember that these have to be recognizable at a 24x24 pixel size. I don't even think that a handshake is even possible with MD standards by itself at that size.
